Hi Derek,
I believe you are confusing an Items Class with its Level.
The Class you can not change, it is what it is when you find an item.
The Level you can upgraded using a blacksmith.
So both a Class I or Class IV piece of equipment can be upgraded to levels 1,2,3,4 or 5; for example.
For the quest, you merely have to upgrade any piece of gear, Class II or better quality, to a level 3.
